I have an XP machine set up with internet access via a USB ADSL modem, works fine. I also have a '98 machine on the same LAN everything works from the '98 box except ICS and I mean everything including PING, Internet Quake, folder & print sharing. I have tried setting up manually & using the XP wizard to no avail, the best result being an attempt to access using IE on the '98 box caused the connection to dial up on the XPO box but that was as far as it got. These 2 machines worked ICS under 98 previouusly. My IP set up pasted below.

What is the IP config on the 98 machine?

You may need to create a bridge between the Modem and the
Realtek NIC. See my tip post:

thread779-159694 Not all the issues in that post apply to your setup but the stuff about the bridge at the end may apply.

How are the two PC's linked? Are they through a HUB/Router or a crossover cable? What is the IP setup re the HUB/Router (if present)?

If an attempt to connect from the 98 machine caused the Internet connection to startup but then fail your problem may be in IP addressing.

Also check the firewall settings on the connection, disable the firewall and see if things improve/work.

Found this in Help on XP:

If you cannot connect to a server by using PPP, or the remote computer terminates your connection, the server may not support LCP extensions. In Network Connections, clear the Enable LCP extensions check box.

With XP Help search for
"Internet connection sharing" then on the Full-text Search Matches results click on Trouble Shooting network and dial-up connections. Lots of different senearios/problems disscused... See if anything fits/helps.

IP set up on Win98 machine was same IP except 0.2 instead of 0.1 have tried with a fixed IP address as well as one allocated by the XP machine. Machines connected via simple ethernet hub. As win98 machiune "blew up" for other reasons qill do complete re-install & see what happens, may try XP buta bit short of RASM - 64 meg on 300 mhz bit thin I should think?
 
You said in your firts post that the ip address of the xp machine's NIC was 192.168.1.1 but in your last post you said the 98 machine was same IP except 0.2 instead or 0.1. The third octet is different in 1st post, it is a 1.1. All octets should be the same except the last. Check carefully.

And, Yea I think a 64Mb 300Mhz is a little thin for XP. Stick with 98 for the time being. The two rules for success are:

As I said I had some other problems with the '98 machine (incidentally the 0.1. & 1.1 etc were OK - the ICS wizard set the gateway machne to 0.1 I simply changed the 98 machine to match. Any way, the other problem turned out to be a terminally ill Maxstor HD even the factory software reported no hope of repair so I put another drive in & the problem with ICS went away as well, just shows you how some subtle corruption somewhere can manifest itself in odd ways. Thanks for all the help. Incidentally I am using DHCP to assign the IP address for the 98 machine now, works a treat 2 people can play counterstrike at once now :)
