Encryption between 2 Exchange Organizations

I work for a law firm in Austin, TX. I have been asked to work with one of our clients on establishing e-mail encryption between us and the client.

We currently run Exchange Server 2003, and so does the client. My initial thought is to create a new SMTP connector between our organizations with a secure SSL certificate.

Is this possible? Is this recommended? Should I look for third party solutions? How are other addressing this?

TLS is the way you want to go. Install a third party trusted SSL cert, enable TLS, and create an SMTP connector just for the remote domain and enforce TLS on that connector. Problem solved.

No problem. Contrary to what you might read, you don't need to specify a different config for inbound TLS mail. Just the new SMTP connector for outbound.

Once you enable the TLS on the existing virtual server, it will work for incoming - especially when the other side enforces TLS on their outbound to you.

Once TLS is enabled, you'll see it listed in the commands when it answers an EHLO command in a telnet session.
