Dlink DSL-504 Routing problem - it doesn't

Hello,
I have a DSL-504 router connecting my LAN to The Internet. On my lan there are several class c vlans which route via a layer 3 switch.
I need to give internet access to these vlans via the DSL-504. This should be simple enough but I have found a fundamental problem with the router and I am unable to access The Internet from any vlan except the one containing the DLink router.

Here are my IP's
DSL-504 192.168.1.1 (factory default)
Gateway on my network 192.168.1.254
Other vlans 192.168.2.0, 192.168.3.0 etc...

I have added some static routes to the DLink :
Interface = LAN, Destination 192.168.2.0, Mask 255.255.255.0 Gateway 192.168.1.254
Interface = LAN, Destination 192.168.3.0, Mask 255.255.255.0 Gateway 192.168.1.254

If I plug my laptop into the back of the DLink router or otherwise am part of the 192.168.1.0 vlan I am able to access the Internet. My default gateway is the DLink.

If I do a tracert to check the connectivity back to the rest of my LAN - watch this.....

DLink suddenly decides my LAN is likely to be found on The Internet.

If I add my own static route to my laptop to direct 192.168.2.0/24 to the 192.168.1.254 gateway (leaving the default gateway as the D-Link) I can route fine.

I have dowloaded some updated firmware for the Dlink which is dated June 2004. If I apply this to the router (and I did this with Dlink supports supervision) the router restarts and then becomes inoperable. I have taken two back for return now so I won't be trying that again.

Can anybody suggest a workaround for the routing problem or has managed to get a similar solution to work on the newer firmware?
 
Quick question and I may be wrong but why your gateway 192.168.1.254? Wouldnt your gateway actually be the routers IP address of 192.168.1.1 ?

Just curious.
 
The router at 192.168.1.254 is a layer 3 switch which sits between all the clients on the LAN and the Dlink router.
If I want to send things to The Internet I need to send them via the DLink hence this is the Default Gateway.
If I need to send things back to the LAN I need to go via the layer 3 switch.
To achieve this I have added static routes to the dlink to redirect internal traffic via the layer3 switch.
