can't get paragraph type in PS 7.0

I added a type layer and start typing but the text doesn't wrap i.e. seems to be in character type not paragraph type. I chose Layer > Type > convert to paragraph type but nothing changes. What have I missed?

When you create your text layer, are you dragging out a text area? This should force text to wrap between the confines of the set area.
