I found on another forum this means the phone is waiting to be registered.
This is strange since the phone has been used at the same desk for years..maybe an issue with it?

In any case, the solution is supposed to be:

"Enter your extension number, followed by #, then the password followed by #."

What password is this referring to? If it is a password in the phone system - how can I find out what it is? I have admin access to the system.

System info:
Avaya Integrated Management Site Administration
Version 2.1.11
Release build 10:09:49 on Jun 4 2004

You will want to login and 'change station <extension>' and then look for the field "Security Code". That will be where the password is set.

I tried that but the user says they are still getting a wrong password error. Could this be a hardware issue or is it strictly software?

run this command while you're trying to login. list trace ras ip-stations "extension"
It should show you a denial event of some sort.

Also, try duplicating the extension to a new extension number. Removed and then readd the original extension. Could be something corrupt in the database and rebuilding can sometimes fix the issue.

Thanks randy, actually it was the 'Security Code' - I tried it again and it worked. Maybe I did something wrong the first time.
