Windows says 40GB HD is 1.99TB

Okay, this is a new one on me: I have a 40GB Seagate drive in a USB 2.0 case. When I go to format it, Windows reports the drive as 1.99 TB and won't format it. This is both via Properties in Explorer and also in the Computer Management console. Tried running CHKDSK at the command line and was told the disk was in RAW format. Huh? Anyone have any idea what's up? The disk was fine before (or so I thought).

Try using the Segate utilities or another 3rd party util that you might have.

Last resort remove from case change jumpering and temporairly, connect to your PC's bus and using utile format it. Return jumpering and replace in case.

While you have a utility running, reun the diagnostics for insurance.

I have had the same problem you are describing.

When you are in the seagate diagnostics use the "write zero to the hard drive" program. That will set the hard drive as new, including repairing the master boot record, if i recall correctly. Either way, it works very well for me in all hard drive repair situations.

A question: can I do this with the drive in the external USB case or do I need to pop it out and put it in a tower?

You can do this in the USB environ as long as you can address it (the utilities find it). If not addressable then the tower solution will get it done. Just watch jumpering & cable position carefully.
