Higher versions of .NET are not in the truest sense of the word an "ugrade". Multiple versions of .NET can happily co-exist on the same server. SQL 2K5 wants .NET 2.0, and it will install it for you, whether you want it to, or not. but, since they can all co-exist, why would you not want it on there?
