When I reduce a picture (using 'tramsform')from 3" x 3" to 1/2' x 1/2' the pixels become obvious. This happens with all pics even a 'thumbnail'(purchased at istock.com). Any suggestions?

 
I presume you mean reduce to 1/2 inch, not 1/2 foot...

Anyway, are the pixels obvious when you apply the transformation? Have you tried using Image > Image Size instead? If so, do you get the same result?
 
That works - thank you, but if I drag the image into another file the image reverts back to it's original size. Any suggestions here would help.

In the Image Size dialog box, make sure "resample image" is selected.
 
Once it's resized, dragging to another file should not make its size revert back. Try this:

1: Before resizing the image, drag it to the second file.
2: Resize it.
3: Drag it to the second file again.

(you might need to increase the canvas size of the second file so you can compare) Are the two dragged images the same size?

You might want to check the resolutions of both images too. A small, high resolution image dragged onto a low resolution image will look larger than you might expect...
 
The image you are dragging must be set to the same ppi as the image you are dragging it into. If it is not, Photoshop will adjust the size displayed to match the target's ppi.
