ps 7 Scratch Disk Problem

I've just purchased a new Dell XPS 8500 64 bit running win 7 pro. It has a 2 TRB hard drive. When trying to install Photoshop 7 I received the Scratch Disk full message. I just install a smaller 500 gig hard drive and designated it as the first scratch disk location. I am still getting the scratch disk error message when trying to save photos. What am I doing wrong, and how do I fix this problem. Upgrading to a newer version is out of the question and pocket book.

Please help
 
Photoshop 7 is old and can't use HDDs 1TByte or over, so you will have to partition the disc so that you can install it.
