We have a Dot matrix printer we are using to print off 3" address labels. The problem is that there is no way to set the vertical spacing, so each time a label is printed it advances an entire 11" like it was a normal sheet of paper. I am unsure what we need to do to set the printer to a 3" vertical page advance. Any help would be much appreciated.

Suspect that there is no way to set that printer to 3". But you might try a google search for info or find a manual that will have the settings.

Line spacing and formfeeds are a normal part of labeling software. It might be a solution to find a labelling program and export your data to that software first.

In all my labeling experience I've used the standard 11' spacing for the formfeed and used linefeeds for the inter-label spacing.

You could also dump your data to a database and use the database to be the actual printing tool.
