I use Adobe Photoshop, vers. 5.5. I am losing quality after making transparent shadowed image. I need the borders of my shade be diffuse.

Does this lose quality in Photoshop or after you save? What image file format are you using?

Trace the edge of your shadowed areas with the background color of the location your going to use the image. basicaly make a layer under the shadowed part of your image. and put a color under the shadow.
Try not to go outside the shadow.

This will make it so your shadow doesn't mesh to one solid black color...
