Group Policy for setting IE Proxy on Terminal Server not taking affect

Hello all, I want to prevent my terminal services users from browsing the web when connected to my win2k3 terminal server. It's not the best method but one that should be easily implemented- Setting a Group Policy to create a "fake" web proxy in IE. I am attaching a screenshot to show my GPO settings which seem OK yet the policy is NOT taking effect. Can anyone help me out?

The GPO is in the TS OU with loopback replace enabled.
 
did you put your ts in a ou? or is this a local policy?
