Converting layers to objects is meaningless.
Enlarging a raster image will keep the resolution with no problem. You're just going to have huge pixels.
Explore Illustrator's Live Trace function to convert the raster image to a vector image. Either way, if you do not start out with an image at a decent resolution, you will not end up with an image at a decent resolution.

why dont you just do this in photoshop if you are already dealing with PS raster elements?
