document check out/in process question

We recently set up an internal sharpoint server running WSS3.0 and all users (including admins) are learning as we go.

From what I can tell, we are missing something when it comes to editing project documents. From my view, I can check it out, but there is not an option to "Edit In <native application>." You can click on the document name, but are immediatly prompted to pick a place to save the document locally. If you edit it in Office 2007, the option to got o File>Server>Check-In is not currently available to me either (probably related issue, but not the same as the document options available on the website).

In short - as currently set up, I can check out document A, save it locally as Document B, and then have to upload Document B as a new document rather than rev 1.1 of document A.

We are close, but missing something here. Any help would be appreciated!

what kind of list are you using? you have versioning enabled on this list???

Known is handfull, Unknown is worldfull
 
could be wrong here, but I don't think this is in a list.

My screen shows a document library section and a lists section. My project documents are a subset of the document library.

If I am in the document library called Project Documents, and then select Settings>Document Library Settings

I do see the term list used here:
List Information
Name: Project Documents

if I then select GENERAL SETTINGS>versioning settings,
I see that the following is selected:
Create major and minor (draft) versions

if I select GENERAL SETTINGS> advanced settings,
I see the following:
Opening browser-enabled documents

x Open in the client application

The "admin" is out today so I am probably unable to answer the question as to list type - but I don't know if the info I can give you may answer it for you.
