Cant authenticate users for exchange 2003

I am using 2003 Ent and Exchange 2003 Ent. I have setup everything correctly and my user's can recieve mail externally from POP 3. I then went into Control Panel on one of the XP workstations to setup Exchange thru Outlook.

I added the servername and username and got the mssg that outlook had to be online for the user to authenticate and then a mssg saying user was not in address book. some help would be appreciated
