Cannot Enable Offline Files

I've been trying to get Mobile Favorites working.

The first step is to turn on "Enable Offline Files" via My Computer/Tools/Folder Options/Offline Files/Enable Offline Files

However, every time I put a check in the box, a dialog box appears when I click "OK" that reads "Offline files cannot be enabled. Operation completed successfully".

Without having this option turned on, I cannot get into Synchronization Manager. (Internet Explorer/Tools/Synchronize)

Note: I also have Microsoft Active Sync 3.1 installed for my ipaq.

Any and all suggestions to resolving this will be very welcome.
