Does this happen for all emails or just for one recipient?

Yes all emails are being bounced, i can send emails thru` telnet etc, but alas no exchange.

Are you using some dequeue programs (program will go out to your ISP and check email for your domain per scheduled interval)? Try pinging that email domain you are sending email to. If you cannot ping it you might have some communication issues with your network or ISP. Try also to resolve the domain name using some IP tools (i.e. ip-tools, net tools, etc). if you cannot resolve the name, again you have newtorking problems. If you can resolve the names, you can enter the Ip address instead using DNS name (this is from IMS properties pages on Exchange server).
