The server is part of the domain, as it can access other domain resources, and if you click on the edit button, the domain name is entered correctly.

The dialog doesnt allow you to enter a domain in the usual format, as the logon box already specifys a domain, and the one thats being specified is the local machine not the domain the machine is part of.

I have set up and IIS5 server on Windows 2000 Server, the server is part of a Windows NT4 Domain.
In the security option for the virtual directory, I have set to use Basic Authenticication, and not to allow annoymous.
